Understanding Market Volatility: What It Means and Why It Matters

What volatility actually measures, why it spikes, and how researchers interpret it across asset classes — an independent educational guide.

Volatility is one of the most misunderstood words in trading. It does not mean "going down" and it does not mean "going up" — it measures how much prices move, in either direction, over a given period. Two markets can have identical returns and very different volatility, and that difference matters enormously when researching platforms such as BlumbergGlobal or evaluating any trading approach.

Two ways to measure volatility

Historical (realised) volatility

Calculated from past price changes — typically as the standard deviation of returns over a window. This tells you what actually happened.

Implied volatility

Derived from options pricing — what the market is currently pricing in for future movement. This tells you what participants are paying to hedge or speculate. The gap between implied and realised is one of the richest signals in markets.

What makes volatility spike

  • Scheduled events: central bank meetings, inflation prints, earnings.
  • Unscheduled shocks: geopolitical events, exchange outages, liquidity gaps.
  • Thin liquidity windows: holidays, off-hours sessions, illiquid assets.
  • Forced flows: liquidations cascading through leveraged positions.

Why volatility matters for risk

Position sizing should respond to volatility. A 1% stop in a quiet asset can be a 5% stop in a volatile one. Traders who size by fixed dollar amounts without adjusting for volatility tend to over-risk in turbulent conditions and under-risk in calm ones.

Risk note

Liquidation cascades are most likely during volatility spikes. Leveraged positions held into scheduled events carry asymmetric risk that does not show up in normal-conditions backtests.

Volatility across asset classes

Forex majors are generally less volatile than equity indices, which are less volatile than small-cap stocks, which are less volatile than most cryptocurrencies. Comparing platforms or strategies without normalising for volatility is comparing apples to fireworks.

Volatility regimes

Markets shift between low-volatility and high-volatility regimes that can last weeks or months. Strategies tuned to one regime often fail in the other. Recognising the regime is more important than calling the next move.
